Controlling body temp is an example of homeostasis.
When environmental temperature changes, the hypothalamus will detect a change in blood temp level or the peripheral receptors in the skin will detect the change, then the hypothalamus will pick up on this.
In response the body will do many things including vasoconstriction (shut off blood vessels close to the skin to conserve heat), shiver, or in your mentioned case, hairs will stand on end, nerve impulses are sent to the muscles attatching to the hair folicle, it contracts and pulls the hair up on end in an attempt to trap a layer of heat around the skin (thought this is not majorly effective as we are not very hairy animals)
